With the economy doing so well, why are stock prices so volatile and declining? The Federal Reserve Board is raising interest rates with no end in sight. High interest rates are bad for stocks for a number of reasons. First, the cost to borrow goes up for companies, putting pressure on their profitability. Second, businesses' customers tend to buy less when it costs them more to finance their purchases, causing revenue/sales to decline (or the rate of increase will slow). Automobile sales and housing sales are already starting to see significant downward momentum in sales. Third, investors who are investing in stocks for their dividend income will shift their money by selling stocks and buying bonds because bonds are inherently less risky than stocks -- in the event of financial difficulty, companies will pay their bondholders first, and their stockholders last. Fourth, when interest rates rise, the value of the future stream of earnings and dividends goes down. It's complicated, but the bottom line is that when interest rates go up, the value of stocks (and bonds) will go down. If you have any questions, please send us a message, email us, or give us a call.
